Physical vs Cash Settlement
Cash settlement transfers only the profit or loss in money. Physical settlement transfers the underlying itself — shares change hands and the full contract value must be funded.
How to read it
- In India, index derivatives such as Nifty and BankNifty settle in cash. Single-stock derivatives settle physically.
- Physical settlement means an in-the-money stock option that is exercised results in actual delivery: the buyer of a call takes the shares and pays the full value; the seller delivers them.
- The amounts involved are of a different order. Cash settlement moves the difference; physical settlement moves the whole contract value.
The size difference, concretely
A trader buys one lot of a stock call option for a premium of ₹4,000. The lot size is 500 shares and the stock is at ₹1,180 near expiry, so the option finishes in the money. Under cash settlement they would simply receive the intrinsic value. Under physical settlement, exercising means taking delivery of 500 shares at the strike — a transaction worth roughly ₹5.9 lakh, which has to be funded. A ₹4,000 position has become a ₹5.9 lakh obligation. This is why brokers raise margins on stock F&O positions approaching expiry, and why the distinction between the two settlement types is not a technicality.
What it does not tell you
- A trader holding a small premium position in a stock option can face a delivery obligation worth many times that premium if it finishes in the money and is allowed to expire.
- Brokers apply their own margin escalation in the days before expiry for positions that could go to delivery, and those requirements differ between brokers.
- Failure to deliver shares or funds triggers auction and penalty procedures set by the exchange, which are materially expensive.

Is Nifty physically settled?
No. Index derivatives including Nifty and BankNifty settle in cash. Physical settlement in India applies to single-stock derivatives.
What happens if I cannot fund physical delivery?
Settlement failure leads to exchange auction and penalty procedures, which are expensive. Brokers typically increase margin requirements ahead of expiry specifically to reduce the chance of this arising.
Does physical settlement apply to out-of-the-money options?
Options finishing out of the money expire worthless and create no delivery obligation. The obligation arises for contracts finishing in the money.
Why did India move stock F&O to physical settlement?
The change was made by the regulator to link derivative activity more closely to the underlying cash market. The rationale is a matter of regulatory policy rather than something a journal can assess.
